Cleared Derivatives Move Counterparty Risk Into the Margin Calendar. That Is Progress, Not Disappearance.

Novation replaces bilateral exposure with a CCP relationship, then turns daily marks and future exposure into margin calls. The operational discipline is to keep contract economics, CCP valuation and collateral movements distinct enough that a hedging desk cannot mistake one for another.

Basement passage with wall chute and separately fastened receiving hatch

The rule

Novation changes the counterparty; it does not make the portfolio’s economics somebody else’s problem.

Authority

Derivatives establish the economic bargain; clearing substitutes the CCP after acceptance and determines how that bargain is valued, margined, and handled on default.

The seam

Derivatives meet clearing when novation substitutes the CCP for the original counterparty and the trade’s mark-to-market becomes a margin obligation under the CCP’s own timetable and model.

The CCP Has Not Bought Your Hedge

Somewhere in the life of every cleared trade, somebody says it is with the CCP now, as though the position had been sent to a finishing school and would return with better manners.

Something important has happened.

Once the CCP accepts your eligible trade, it records two equal and opposite contracts.

One with the buyer.

One with the seller.

Your original bilateral exposure has been replaced by CCP-facing obligations under the clearing rulebook.

A serious improvement on private promises made over a long lunch.

It is not an outsourcing arrangement for the portfolio’s economics.

The hedge still gains and loses.

Your client still needs liquidity.

Your clearing member still owes the CCP.

The CCP simply puts the consequence on a timetable.

Valuation cycles.

Deadlines.

Eligible collateral.

Haircuts.

Account boundaries.

And a rather firmer opinion about what happens if the money does not arrive.

The operational mistake is collapsing four different events into one pleasant noun.

Clearing.

Execution records that the parties agreed.

Confirmation establishes the economic terms.

CCP acceptance says whether the CCP has assumed the trade. Margin settlement says whether the cleared obligations have been funded.

An OTC swap can pass through affirmation, eligibility checks and a submission window before acceptance.

Until then it remains a bilateral exposure, however many dashboards have coloured it green.

Fussy?

Certainly.

It is also how you will know what you own when the call arrives.

Trade, Position, Price and Cash Are Four Different Things

Start with your confirmation.

It is authoritative about your economic bargain.

Effective date.

Termination or expiry date.

Currency.

Quantity or notional.

Direction of each party.

Rates or payoff inputs.

Reset and payment dates.

Day-count basis.

Payment calendar.

Business-day adjustment.

Netting provisions.

Your swap struck on ACT/360 rather than ACT/365 is not sporting a preference.

On a quarterly accrual it is a difference of a few thousand dollars. An economic term with the poor taste to become cash.

Then your cleared legal position.

The CCP register is authoritative about the accepted product, the account, the position, the clearing member, the client status and the lifecycle state.

It can show whether your trade was accepted, rejected, held, offset, transferred, exercised, assigned or matured.

It does not replace your confirmation as the source of an omitted payment convention. Your confirmation does not replace it as proof that the position entered clearing.

Asking either record to settle the other’s dispute is how Operations ends up reading a PDF while Risk refreshes a screen with mounting spiritual intensity.

Then your settlement price.

The CCP prices open positions at each valuation cycle and compares the result with the previous settled value. The settlement price and the methodology producing it are authoritative for the cleared variation-margin calculation.

A listed future priced every second and an illiquid credit swap quoted by dealers do not hand you the same valuation problem.

Where a reliable price is absent, approved models, price challenges and conservative adjustments are part of the price.

They are not its administrative chaperones.

Finally your collateral movement.

Your collateral account record says what was called, what was posted, in which currency, under which eligibility and haircut treatment, and whether the CCP could use it by the deadline.

A cash instruction, a government bond and final usable funds are not three ways of describing one achievement.

They are three states in which a control can be correct on paper and still disappoint the Treasurer.

Do not ask for the cleared-trade record. Ask which record is authoritative for the fact at issue.

The Nine Fields That Prevent a Great Deal of Theatre

Do not store Cleared position = 250.

That is not a record.

It is an invitation to reconstruct a default from email.

The cleared-position record has nine fields, and the list is complete: trade identifier; product; CCP; account type; position; settlement price; variation margin; initial margin; default-fund contribution.

The trade identifier joins your position to its executed confirmation and its lifecycle history.

The product identifies your contract family, and the rules that arrive with it.

The CCP identifies the rulebook, the margin model, the settlement methodology and the default process that have acquired an interest in your trade.

Account type is not a decorative label.

It says whether the position originates in a client or house account, and therefore which losses, collateral, segregation arrangements and transfer options belong to it.

Position records your quantity and direction.

Settlement price preserves your mark, the valuation date and time, the methodology, the price source, and the model and version where relevant.

Variation margin records your current settlement flow.

Initial margin records your potential-future-exposure buffer.

Default-fund contribution records your shared-resource obligation, which is a different balance-sheet claim again.

Those nine want companions.

Your legal entities.

The executed confirmation.

Effective and maturity dates.

Valuation currency.

Eligible collateral.

Haircut.

Last call date.

Payment instructions.

Collateral account.

Confirmation status.

Data-quality status.

Distinguish internally captured, counterparty confirmed, independently verified, stale, estimated and disputed data.

A day-old unconfirmed payment is not improved by being displayed in a confident font.

Reconcile your bilateral confirmation to the cleared position.

Reconcile the CCP settlement price to the published methodology and the correct valuation cycle.

Reconcile the margin call to your collateral account, and to your payment completion.

Not duplicate checks.

They ask whether the bargain, the legal position, the valuation and your performance capacity still meet cleanly.

Most desks can say whether yesterday’s P&L was up.

Far fewer can say whether the corresponding cash obligation became usable funds before the cut-off.

Variation Margin Is a Settlement. Initial Margin Is Time.

This distinction has been damaged by the understandable desire to call all inconvenient cash margin.

It should be repaired.

Variation margin settles your current mark-to-market exposure.

Where a new settlement price leaves your portfolio down, you pay that amount and the matching winner receives it. The next cycle begins from the new settled price.

The loss does not sit inside your contract like a small resentful animal until maturity.

PFMI calls for variation margin at least daily, with capacity for scheduled and unscheduled intraday calls.

A risk control and a liquidity schedule wearing the same hat.

If you have met all calls at 16:00, your collateral has to cover price moves after 16:00. If you miss a call, that unpaid current exposure joins the future market movement.

The correct sequence is calculate, notify, collect, pay, reconcile, escalate.

Portal updated is not a verb in that sequence.

Initial margin is different.

It covers your potential future exposure, from the last collection until effective hedging or close-out after a default.

Adding contracts that raise required initial margin means finding the increment in eligible cash or securities, after haircuts, on the CCP’s clock.

The figure comes from your portfolio risk.

It does not come from a universal percentage of notional.

Two equal interest-rate swaps in opposite directions can receive an offset where the relationship is reliable.

Two equal long positions in the same maturity can require more, because concentration makes close-out dearer.

So the courteous follow-up to any coverage standard is always the same.

Over what horizon?

Using which data period?

With which factors shocked together?

Under what valuation treatment?

A lookback that excludes a recent dislocation is not evidence that the dislocation has become impolite to mention.

It is a modelling choice.

House and Client Are Not Interchangeable Nouns

Client clearing introduces a second commercial layer to you.

The CCP calculates the requirement owed by its clearing member.

The clearing member may collect house margin from the client above the CCP’s call, to cover its own credit, operational or liquidation risk.

That can be perfectly proper.

It is not the same obligation, from the same model, held for the same purpose.

Keep your account types separate from acceptance onwards.

The CCP has to identify the correct account origin and client status before it can margin the position, or treat it properly in a default.

Portfolio offsets can recognise reliable risk relationships.

One client’s gains cannot support an unrelated client’s losses.

A modest standard of fairness. An even better standard of recordkeeping.

The same discipline applies to your collateral.

Eligible collateral is recognised after its haircut, and the haircut is a statement about how the asset behaves in a hurried sale.

Post dollar cash against a euro requirement and you carry currency risk until conversion, with an add-on to fund before any other haircut applies.

The account may show collateral.

The CCP may show a requirement.

Neither tells your treasurer whether the deadline will be met, without the eligibility, haircut, currency and settlement facts.

Which is why P&L cannot substitute for margin liquidity.

A portfolio can be economically sound and still owe an intraday payment before a correspondent accepts the instruction, a security is monetised, or a currency is converted.

The CCP can watch whether the call has been met, and restrict activity before any formal default.

In that meeting, the winner awaiting variation margin will not be comforted by a presentation on the liquidity of a bond tomorrow morning.

Porting Is an Escape Route With Conditions

When a clearing member misses an obligation, the workflow changes from collection to containment.

The CCP can freeze or limit activity, calculate exposures, secure collateral, and apply the rule-defined default process.

It may hedge a portfolio’s most sensitive exposures before sale or auction. The hedge reduces the uncertainty bidders would otherwise price in.

It does not make the default less defaulted.

Porting is the more elegant possibility.

Your client positions and their collateral move from the defaulting clearing member to a solvent one.

It requires a receiving member.

Correct records.

Transferable collateral.

Legal and account-structure support.

And time, before the portfolio has to be liquidated.

Client status and segregation may assist.

They are not a ceremonial passport stamped automatic.

A client balance does not, by itself, establish portability.

Which matters, because a CCP can carry a cleared position that is legally recorded, economically valuable, and operationally unavailable for transfer.

The collateral can be subject to pledge, title-transfer, netting, insolvency, custody or segregation arrangements that do not hold the way a project meeting had hoped.

Then comes the auction, which tends to reveal whether all the earlier nouns were earning their keep.

The Ladder, Before Somebody Says It Is With the CCP

Trade terms?

Read your confirmation.

Cleared legal position?

Check the CCP register, not your own.

Settlement price?

Read the CCP methodology and the relevant valuation cycle.

Collateral custody?

Inspect your account records, the eligibility, the haircut, the currency and the completion status.

Margin call?

Follow the CCP’s calculation, notice, deadline and payment confirmation.

Client allocation?

Ask your clearing member which client or house account holds the position and the collateral.

Exception payment?

Demand a named clearing operations officer.

Novation changes the counterparty; it does not make the portfolio’s economics somebody else’s problem.

What the paper establishes

  1. CCP acceptance, not execution or confirmation alone, determines when an eligible trade becomes a cleared CCP-facing position.
  2. Variation margin settles current mark-to-market exposure, while initial margin covers potential future exposure through the liquidation horizon.
  3. A cleared-position record requires the trade identifier, product, CCP, account type, position, settlement price, variation margin, initial margin, and default-fund contribution.
  4. Client and house positions must remain distinguishable because one client’s gains cannot support an unrelated client’s losses and a clearing member can impose house margin above a CCP call.
  5. The bilateral confirmation, CCP position, CCP settlement-price methodology, collateral account record, and margin call each govern a different fact and must be reconciled rather than substituted for one another.
  6. Porting requires a solvent receiving member, transferable collateral, correct records, legal and account-structure support, and time before liquidation; it is not automatic.
  7. Margin liquidity must be measured separately from profit and loss because a payment instruction, a valuable security, and usable cash by the payment deadline are different states.
  8. A margin exception requires a named clearing operations officer when the normal CCP call and account records cannot explain or complete the movement.

Questions

When does a derivatives trade actually become cleared?
A derivatives trade becomes cleared when the CCP accepts it under its eligibility and risk rules, not merely when parties execute or confirm it. The clearing service checks the product, message completeness, clearing access, account origin, limits, and collateral or credit capacity. After acceptance, a novated model records equal and opposite CCP contracts with the buyer and seller.
What does novation actually change?
Novation substitutes the CCP for the original bilateral counterparty after the CCP accepts the trade under its rulebook. It changes the legal counterparty relationship and brings the position into the CCP’s valuation, margin, default, and close-out processes. It does not alter the hedge’s underlying economic exposure, payment terms, or the member’s obligation to fund losses and margin calls.
Why are variation margin and initial margin not the same thing?
Variation margin settles the current mark-to-market change between valuation cycles. Initial margin is collateral held against potential future exposure from the last margin collection until effective hedging or close-out after default. A member can therefore owe variation margin after a loss and additional initial margin after a risk-model change; neither amount should be treated as a substitute for the other.
What should a cleared-position record contain?
A cleared-position record contains the trade identifier, product, CCP, account type, position, settlement price, variation margin, initial margin, and default-fund contribution. The underlying derivative record also needs the executed economics, legal entities, confirmation, lifecycle events, valuation date and source, collateral account, clearing status, payment instructions, and data-quality status so the cleared position can be reproduced and reconciled.
Can a client’s gain cover another client’s margin shortfall?
No. A CCP can recognise portfolio offsets within the applicable account and risk model, but it must not treat one client’s gains as collateral for an unrelated client’s losses. Client and house account origin therefore remain operational facts throughout acceptance, valuation, collateral collection, default treatment, and porting. A clearing member can separately collect house margin from a client above the CCP requirement.
Why can the CCP price and the trade confirmation both be right?
The confirmation establishes the transaction’s agreed economic terms, including dates, quantities, rates, conventions, and payment obligations. The CCP settlement price is the valuation input or result used under the CCP’s methodology to calculate cleared variation margin. Both can be correct because they answer different questions: one specifies the bargain, while the other measures the cleared position for a margin cycle.
Does a margin call prove that the CCP has been paid?
No. A margin call is a calculated and notified obligation. The payment is complete only when funds or eligible collateral reach the CCP in a form it can use by the applicable deadline. A rejected correspondent instruction, wrong currency, missed cut-off, or uncompleted collateral transfer leaves exposure outstanding even when the call appears in a portal and the member has recorded it.
Can a profitable cleared portfolio still create a liquidity problem?
Yes. Profit and loss describes economic value, while margin liquidity describes whether cash or eligible collateral can be delivered when required. Variation margin can be due before incoming funds or collateral monetisation are usable. A valuable security can also receive a haircut, require conversion, or miss a settlement deadline. A member or CCP can therefore face a payment problem without being economically insolvent.
When can client positions be ported after a clearing member defaults?
Client positions and associated collateral can be ported only where a solvent receiving member is available and the CCP rules, account structure, records, legal authority, and collateral arrangements permit transfer in time. The default manager may need to hedge or auction the portfolio if those conditions are not met. Segregation supports porting, but does not make porting automatic.
Why does the liquidation horizon matter to initial margin?
The liquidation horizon is the assumed period from the last margin collection to effective hedging or close-out after default. It converts a daily risk estimate into a potential-future-exposure buffer. CFTC rules use at least one day for futures and options and five days for most swaps, with longer horizons where product or portfolio characteristics warrant them.
What does a 99% initial-margin target mean?
A 99% initial-margin target is a one-sided coverage target for estimated future exposure: the model is calibrated to cover all but the most adverse 1% of outcomes over its stated horizon. The figure is incomplete without the tail direction, data period, price treatment, risk factors, and close-out horizon. It does not mean that every position has a 1% chance of default.
Who handles a payment exception that the normal margin process cannot resolve?
A payment exception requires a named clearing operations officer when the normal calculation, notification, account record, and payment confirmation do not explain or complete the movement. The officer owns the exception record, identifies whether the cause is valuation, account, currency, collateral, cut-off, or payment failure, and escalates any shortfall under the applicable CCP and member procedures.
