A Borrowing Base Is Not Cash Until the Lender Can Prove It, and a Workout Starts There.

Asset-based availability is a contractual calculation that turns receivables and inventory into lending capacity; workout begins when the calculation and the assets no longer agree. The piece sets out the evidence ladder before a covenant breach becomes an argument about who saw the shortfall first.

The rule

Do not lend against an asset category until you can say who updates its value, who can disqualify it, and how quickly.

Authority

The credit agreement turns defined collateral into borrowing capacity, and the workout process begins when the borrower’s certificate, the agent’s availability calculation, and the recoverable asset record stop agreeing.

The seam

Commercial credit meets loan workout when the lender’s borrowing-base certificate ceases to be a current measurement and becomes the starting evidence for reserves, forbearance and recovery.

The borrowing base is one of banking’s more successful acts of tasteful misdirection.

It takes a company’s receivables and inventory, applies a formula, and produces a number you may call availability.

The word has a pleasant air about it. Availability suggests a room at a hotel. A good bottle behind the bar. Perhaps a spare seat at lunch.

It does not mean cash.

It means that, on a stated date, under a particular credit agreement, somebody has represented that particular assets pass particular filters.

That somebody else has applied particular advance rates and reserves.

And that the resulting capacity is still inside the commitment and the draw conditions.

Less romantic.

Also what the money is actually doing.

Take an ordinary US$25 million three-year asset-based revolver, lent to a distributor selling industrial components on 45-day terms.

The commitment is US$25 million. That is your lenders’ promise, subject to conditions.

If the current base is US$12 million, it is economically a US$12 million facility.

If the agreement retains a US$1 million availability block, your borrower does not acquire an extra million by admiring the commitment harder.

The block is a cushion.

It is not collateral.

It is certainly not a small cash gift from Credit.

The workout begins when an institution forgets that distinction. Or when the certificate and the assets start keeping separate social calendars.

The Gross Base Is Where the Pleasant Story Ends

The opening certificate is always encouraging.

Eligible receivables at an 85% advance rate.

Eligible inventory at 60%.

A gross borrowing base.

A dilution reserve.

An availability block.

A usable figure at the end.

That is already four different things.

Receivable amount.

Inventory amount.

Gross base.

Availability.

Add the commitment, the outstanding loans, the letters of credit where relevant, and the ordinary human capacity to call all of them the line, and a disagreement becomes surprisingly athletic.

The formula is not a valuation opinion.

It does not say your lender would collect the gross base in a liquidation. It says the agreement permits lending up to a calculated limit, on an operating snapshot.

The advance rate is a contractual reduction from eligible collateral, not the asset’s market value.

The reserve is a further reduction, for a specified risk.

The availability block is a negotiated cushion.

None of the three is interchangeable with the others. They have merely been obliged to share a spreadsheet.

There are ten borrowing-base tests, and the list is complete. **Eligible receivables.

Aging.

Concentration.

Dilution.

Offsets.

Inventory eligibility.

Appraisal date.

Advance rate.

Reserves.

Availability.**

Keep them as ten fields, each with its source, effective date, contractual definition, calculation version and approver.

A cell reading borrowing_base = 13.5m is not a control record.

It is an invitation to a later meeting with several copies of the same certificate and no agreement about which one funded Tuesday.

An Invoice Is Not Eligible Because It Has Good Posture

Receivable eligibility is a filter. It is not a compliment paid to your accounts-receivable ledger.

The agreement can exclude an invoice aged past the agreed threshold. One owed by an insolvent account debtor.

A disputed receivable.

A diluted one.

A foreign one.

An affiliate one.

A consignment one.

Anything above the customer concentration cap.

Your lender is not multiplying every entry by the advance rate and hoping the sales department used its best handwriting.

Aging and concentration are separate tests. An invoice can be young and still sit above the concentration limit.

Dilution is separate again.

Returns and credit memos reduce what is ultimately collected while the original invoice remains visible in the report.

Offsets deserve the same adult treatment.

So your certificate shows the receivable amount, the exclusions, the reserve treatment, and the resulting eligible amount.

Folding all of that into a single figure called net AR is a neat way to hide the question that needs answering.

The first operational rule follows.

Preserve the certificate as an object, not merely its conclusion.

Keep the version used for each advance. The receivables and inventory schedules.

The aging.

The concentration treatment.

The dilution and offsets.

The advance rates.

The reserves.

The availability block.

The outstandings.

The draw request.

The draw conditions.

The agent calculation.

And every exception or manual override.

A field examination may sample invoices, contact account debtors, trace cash and inspect inventory.

Useful work.

It does not make last week’s certificate self-proving.

Thirty days on, the arithmetic becomes less companionable.

Collections sweep against the drawn balance. A customer moves above the concentration limit. Returns and credit memos enlarge the dilution reserve.

Eligible receivables fall.

With inventory unchanged, the gross base drops. With reserves and the block, availability drops further.

Nothing in that sequence requires a missed payment.

Your borrower is still comfortably inside the outstanding balance. The shrinkage is a fact requiring a dated record, not a feeling requiring reassurance.

The next advance is tested against the commitment and against availability. The lower ceiling wins, however handsome the headline remains in the presentation.

The Asset Has Several Authorities

Do not ask which record is the source of truth for collateral.

That phrase has the practical value of asking who is in charge of a regatta after the boat has struck the dock.

Ask who is authoritative about each fact.

Your borrower’s records and third-party evidence establish whether a receivable exists, whether cash was traced, and whether inventory is physically where the certificate says.

The credit agreement decides eligibility, advance rates, concentration caps, reporting frequency, and the conditions under which a reserve exists.

An appraisal or current valuation, with your lender’s methodology, addresses collateral value on its stated date and basis.

Your borrower prepares the certificate calculation.

The agent bank calculates and administers availability for the facility.

The lender group holds the authority specified for a covenant waiver.

A manual reserve release requires a named credit approver.

Not bureaucratic embroidery.

It stops a borrower schedule being mistaken for a valuation, a valuation from becoming an eligibility ruling, and an administrative calculation from becoming a waiver.

Your administrative agent can administer notices and calculations. It cannot normally waive a material condition because the alternative involves emails.

Majority lenders may control routine waivers, while a change to an individual lender’s commitment, pro rata payment right or maturity can require that lender’s consent.

The agreement decides.

A deal summary does not acquire legal force by being in colour.

The inventory side adds an awkward and necessary question.

Who updates the value?

Who can disqualify the goods?

And how quickly?

Obsolete goods can be excluded. So can goods held by a third party without an acceptable acknowledgment, and goods not saleable in the ordinary course.

An old appraisal may remain handsome and no longer current.

A valuation has a basis and a date.

Market value.

Orderly liquidation value.

Forced-sale value.

Broker opinion.

Auction estimate.

Replacement cost.

Recovery has costs.

Transport.

Storage.

Repair.

Taxes.

Senior liens.

Broker commission.

Legal work.

Time.

An as-is estimate, less sale costs and senior tax and lien claims, is what remains for a junior lender before time value.

That is recovery arithmetic. It is not an advance rate in a bow tie.

Covenant Breach Is Not Yet the Default Conversation

Your credit agreement makes financial information actionable through affirmative and negative covenants, financial tests, representations, notice requirements and events of default.

A maximum leverage ratio of 4.00 times and a minimum fixed-charge coverage ratio of 1.20 times are negotiated thresholds. They are not universal laws of banking.

Definitions of debt, cash, EBITDA, add-backs, lease treatment, acquisitions and permitted debt decide what the test actually says.

A covenant breach gives your lender an opportunity to renegotiate before erosion becomes irreversible.

It is not automatically a statement that enforcement has begun. It is not proof that the collateral is worthless.

An event of default is a separate contractual question. The agreement identifies the applicable notice, cure, voting, waiver and remedy provisions.

A waiver changes a contractual condition. It does not declare that your concentration shortfall, aged receivable or missing inventory has undergone a moral recovery.

Which is where a good credit file becomes useful rather than decorative.

You need the certificate version used for every advance. The chronology of the shortfall.

The notices.

The borrower’s explanation.

The field-examination findings.

The reserve decisions.

The approval route.

The exact waiver or forbearance terms.

Not all of those are opinions. The invoice schedule, the cash trace, the inventory count, the agreement definition, the calculation and the waiver are six different kinds of evidence.

Store them separately.

Then a committee can disagree about what to do without first disagreeing about what happened.

The Workout Does Not Begin With a Stern Email

It begins with reconciliation.

Confirm the contractual due date.

The amount due.

Payments in transit.

Prior extensions.

Fees.

Collateral records.

Borrower contact information.

Guaranties.

Disputes.

Bankruptcy notices.

Servicing-transfer history.

A modest electronic payment posted to a suspense account can make a borrower appear a month past due.

That is an operations exception. It is not a brisk invitation to enforce.

For a commercial relationship of any size, the file wants a named workout officer, current financial statements and legal review.

The factual file wants bank statements, aged receivables, tax returns, project budgets, insurance claims, and whatever evidence supports the claimed cash source.

A borrower narrative begins your review.

Evidence permits a decision.

The chronology records every demand, promise, payment, application, document request and remedy reservation. It also stops a handoff treating an already-open problem as an exciting new discovery.

Your decision sheet then puts every path in one sequence.

Cure payment.

Short forbearance.

Repayment plan.

Term extension.

Rate or amortisation rewrite.

Additional collateral.

Voluntary sale.

Voluntary surrender.

Legal collection.

Repossession.

Foreclosure.

Settlement.

Debt sale.

For each: cash receipts by month, current balance, legal priority, collateral value net of costs, approvals, documentation, and a failure trigger.

A restructuring expecting a sale by month nine needs a listing deadline, an asking-price review, a minimum curtailment, and instructions for failure to list or sell.

Otherwise it is not patience. It is a diary entry.

Net collateral value now takes its proper place.

An 80% auction realisation on a vehicle, less recovery cost, gives you the net figure. The haircut is not an eternal truth about trucks.

It moves with mileage, title status, condition, location, buyer depth and market volatility.

Which is exactly why a 60% inventory advance rate and a later recovery estimate should never be made to testify as though they were one witness.

No arrangement exists operationally until documents, systems and people agree.

Execute the modification or forbearance agreement.

Preserve lien priority.

Record collateral changes.

Obtain guarantor consent where needed.

Establish payment dates.

Apply funds under the agreed hierarchy.

Then diary the first payment.

Request monthly reporting.

Renew insurance evidence.

Check tax status.

Inspect equipment, or verify listing activity.

Documents produce rights.

Monitoring decides whether anybody notices they have become useful.

The Evidence Ladder

When the base contracts, do not ask one spreadsheet to adjudicate every fact.

Climb the ladder.

Asset existence?

Go to borrower records and third-party evidence.

Eligibility?

Read the credit agreement.

Collateral value?

Inspect the appraisal and the lender methodology, with their date and basis.

Certificate calculation?

Obtain the borrower’s version and its inputs.

Availability?

Check the agent bank’s calculation against the certificate and the facility usage.

Covenant waiver?

Read the lender-group approval and the agreement’s voting rule.

Manual reserve release?

Demand a named credit approver.

Then decide which question you are actually in. A current funding question.

A covenant question.

A forbearance question.

An enforcement question.

A recovery question.

The order saves a great deal of theatre.

It also stops a lender discovering, at the end of a rather expensive workout, that it had been lending against a category of asset nobody could update, disqualify or value before the next draw.

Do not lend against an asset category until you can say who updates its value, who can disqualify it, and how quickly.

What the paper establishes

  1. Availability is the borrowing base after advance rates, reserves, the availability block, and outstandings; it is not the commitment or the gross collateral value.
  2. Receivable eligibility depends on aging, concentration, disputes, dilution, insolvency, affiliate status, and the credit agreement’s definitions.
  3. Collateral value, advance rate, and net recovery value are separate measurements with different authorities and dates.
  4. A covenant breach and an event of default are separate contractual questions, and a waiver changes a condition without removing the underlying risk.
  5. The lender must retain the certificate version, inputs, exceptions, and approval evidence used for each advance and reserve decision.
  6. A workout begins with reconciliation, evidence collection, and a documented chronology before forbearance, enforcement, or recovery is selected.
  7. Forbearance, enforcement, and recovery require a sequenced decision sheet with cash receipts, legal priority, net collateral value, approvals, documents, and a failure trigger.

Questions

Is a US$25 million borrowing-base revolver really US$25 million of cash?
No. A US$25 million commitment is the maximum amount lenders promise to make available subject to the agreement’s conditions. If the current borrowing base is US$12 million, the facility is economically limited to US$12 million until eligible collateral increases or reserves fall. Any availability block reduces usable capacity further and is neither cash nor extra collateral.
How is borrowing availability actually calculated?
Borrowing availability starts with eligible receivables and eligible inventory, applies the contract’s advance rates, and produces a gross borrowing base. The calculation then subtracts reserves, any agreed availability block, and outstanding loans or other relevant usage. In the worked facility, US$12.0 million of eligible receivables at 85% and US$8.0 million of eligible inventory at 60% produce a US$15.0 million gross base before a US$500,000 dilution reserve and a US$1.0 million block.
What makes an invoice ineligible for a borrowing base?
The credit agreement defines eligibility. It can exclude receivables that are aged beyond the agreed threshold, owed by an insolvent account debtor, disputed, diluted, due from an affiliate, foreign, consignment-related, or above a customer concentration cap. Eligibility is therefore a contractual collection test, not an accounting label attached to an accounts-receivable ledger.
Why do aging and dilution matter if the customer still owes the invoice?
Aging can show that a receivable has passed the agreement’s eligibility threshold, and dilution can show that returns, credit memos, allowances, or similar reductions will shrink the amount collected. Both can reduce eligible receivables or increase a reserve before cash has formally failed to arrive. The borrower’s invoice total and the lender’s lendable collateral can therefore diverge.
Is the borrowing base the same thing as the collateral value in a workout?
No. A borrowing base is a contractual lending limit calculated from eligibility rules, advance rates, caps, and reserves at an operating date. Workout collateral value is a current, date-stamped estimate on a stated basis, such as market value, orderly liquidation value, forced-sale value, broker opinion, auction estimate, or replacement cost, less the costs and senior claims relevant to realization.
Who gets to decide whether a reserve comes off?
The credit agreement determines who may impose, support, notify, and release a reserve. A reserve protects against a specified collateral or operational risk that the general advance-rate formula does not capture, such as a landlord exposure or an expected credit-memo spike. A manual release requires evidence that the stated risk has changed and a named credit approver with the authority to release it.
Does a covenant breach automatically mean the lender can enforce?
No. A covenant breach and an event of default are separate questions under the credit agreement. A financial covenant can give the lender a contractual opportunity to renegotiate while the underlying credit still has capacity to perform. The agreement identifies the breach, cure rights, notice requirements, waiver authority, and remedies. A waiver changes the contractual condition; it does not make the underlying risk disappear.
What evidence should be kept for each borrowing-base advance?
The lender retains the certificate version used for the advance, its receivable and inventory inputs, eligibility exceptions, aging, concentration treatment, dilution treatment, advance rates, reserves, availability block, outstanding usage, and the approval record. The borrowing request, draw conditions, agent calculation, and any manual override are retained with the same date so the facility can be reconstructed after a dispute or workout.
When does an asset-based loan move into workout?
A workout begins when a payment default, covenant breach, material deterioration, or other trigger makes the existing contract unreliable. The first step is reconciliation of due dates, amounts due, payments in transit, prior extensions, collateral records, guaranties, disputes, bankruptcy notices, and servicing history. A delinquency screen alone does not establish a supportable enforcement case.
What does a lender compare before agreeing to a forbearance?
The lender compares cure payment, short forbearance, repayment plan, term extension, rate or amortization rewrite, additional collateral, voluntary sale, voluntary surrender, legal collection, repossession, foreclosure, settlement, and debt sale on one decision sheet. Each path shows monthly cash receipts, current balance, legal priority, net collateral value, required approvals, documentation, and a failure trigger. Conditional patience requires observable conditions and a Plan B.
Why is an appraisal date part of the borrowing-base control?
The value used for inventory or recovery analysis has a date, a stated basis, and a methodology. A current valuation can become misleading when market conditions, condition, title status, buyer depth, senior claims, or sale costs change. A lender therefore distinguishes the borrower’s inventory record, an appraisal or valuation, the agreement’s advance rate, and the net value expected after realization costs.
What happens after a forbearance fails?
When a decisive milestone is missed, the borrower cannot document a solution, collateral is at risk, or a legal event supersedes voluntary collection, the lender issues required notices and verifies the balance and authority immediately before action. Counsel or a recovery vendor receives a controlled file. After disposition, gross proceeds, expenses, senior claims, interest treatment, and any deficiency are reconciled before further collection, settlement, litigation, or debt sale is considered.
